I just got a new 5.1 home theater system and when I switch on the surround setting the display shows "3/2.1", what does that mean? I thought it was 5.1, am I on the wrong setting?

That's just means 3 speakers in front (2 front and the center)
2 in the rear ( the surrounds)
and the sub woofer is the .1

Same thing as 5.1

If you play a 6.1 movie it will probably say 3/3.1

Where I have seen 3/2.1 is for a Bose surround sound system simulating 5.1 with only two or three speakers.

AC3 - the original spec pre-Dolby Digital.
actually AC3 is another name for Dolby Digital. Dolby used to call the codec Dolby Surround AC-3 Digital or Dolby Stereo Digital, just to name a few.
