Will Loudspeakers Mesh as an Addition to Current Small Speaker 5.1?

Hello!

I currently have an existing 5.1 system (pre-HD Onkyo receiver, Klipsch quintet 5.0 speakers, and 10' subwolfer). The current system sounds great in my medium room when it is working, but the receiver is starting to go bad and cut out speakers intermittently. Looking into new receivers, I'd like to take advantage of the new Dolby Atmos / DTS:X decoding. So i'm currently looking into 7.1 receivers (Onkyo TX-NR646 or similar). Assuming I get the new receiver, I am debating two options:

1) Keeping the existing 5.1 set-up as described
2) Getting two entry-level Klipsch floor speakers (KF-28s or similar) to replace the front L/Rs and using two of the quintet speakers currently acting as the L/R as a front L/R height channel. (My room/wiring aka girlfriend will only allow for front L/R height).

So here are my general questions:
1) In option 2, would the larger L/R floor speakers overpower my small center channel? (I already feel that it is difficult to hear dialog without blasting the sound which becomes overwhelming during action scenes.)

2) Will adding front L/R height speakers result in a significant improvement in sound over the bare 5.1 setup

3) In option 1, is it worth paying more to get a receiver that that is Atmos/DTS:X capable if I only have the basic 5.1 setup?
