Home theater audio system with HTPC vs Blu-Ray?

I'm in the market for a home theater system, going to change everything, from the ground up. I want to do it piece by piece, but with a plan. My friend is recommending getting an HTPC or building one instead of a Blu-Ray player... I watch a lot of video on the internet, MKVs and stuff, so it makes more sense. I stream flac from the internet...

HTPC's are totally new to me.. How does it work with the audio? I don't want to buy a $200 box with poor integrated sound. I'm used to having a home theater system with a dvd/blu-ray player... and a PC with a regular sound-card... but this is something totally different... it's low-power and probably not the best audio...

What's the best way to set this up?

Two things come to mind that you might find beneficial. Firstly, it'll simplify your setup if you get a video card that supports audio over HDMI. I've got this one and couldn't be more pleased with it. Secondly, because of Blu-Ray copy protection, using an HTPC to play Blu-Ray discs is cumbersome. You'll probably still want a stand-alone blu-ray player.
